Please read my version of the extract: Managers and employees are prohibited from exploiting private information within theirs by US law. The law also requires top executives to report any insider trading they become aware of. Private information, however, is often spilled over to a firm’s customers, suppliers and competitors, creating opportunities for insiders to trade these stakeholders for profit. In this paper we explore the potential for insiders to use private information to trade in business partners and competitors (this is referred to as shadow insider trading). Our evidence suggests that firms experience an increase of between 43% and 77% in informed trading activity prior to the release of private information by business partners or competitors. Additional tests have revealed that symptoms of shadow insider trading occur more readily when source firms fail to issue explicit corporate restrictions on shadow insider trading, employ CEOs with limited portfolios, or recruit their CEO internally. Finally, we document an increase in shadow insider trading following increased regulatory attention to “conventional” insider trading. In sum, our findings appear inconsistent with the hypothesis that regulatory scrutiny into inside trading mitigates concerns that insiders will seek to exploit their private knowledge by trading in business partners or industry peers.
